Almost4,800companiesintheUnitedStatesareinthebusinessofprovidinginsurance

protection.Thesebusinessesarecalledinsurancecompanies.Becausemostinsurance

companiesoperateonabigscale,theyprovideawayforlargenumbersofpeopletosharetheir

losses.

Whenyoubuyinsurance,youenterintoawrittenagreementwiththeinsurancecompany.This

agreementiscalledapolicy.Thepersonwhobuysinsuranceisthepolicyholder.Accordingtothe

agreement,theinsurancecompanypromisestopaythepolicyholderifcertaintypesoflossesoccur.

Thepolicystatesexactlywhatlossesthecompanywillpayfor.Forthisprotection,thepolicyholder

makesregularpaymentstotheinsurancecompany.Eachpaymentiscalledapremium(保险费).

Thepremiumspaidbyallpolicyholdersareusedtopaythosewhohavelosses.Inthisway,aloss

thatmightresultingreatfinancialhardshipforonepersonorhouseholdissharedbymanypeople.

Becauseonlyaportionofthoseinsuredwillactuallyhavelosses,premiumsaresmallcomparedto

theamountofprotectionprovided.

ManyKindsofRisksCanBeInsured

Insurancecanprovideprotectionagainstalmostanykindofloss.Singersmayinsuretheir

voices.Photographersmayinsuretheirnegatives.Theownerofahomefreezermayinsureagainst

foodlossincaseofpowerfailure.Abusinessownercaninsurehisorherplaceofbusiness.A

businessownercanalsoinsureagainstalossofprofitsduringashutdownfollowingafireor

damagingaccident.

However,thekindsofinsuranceprotectionthatmostpeoplebuycanbedividedintothreebroad

groups:propertyandliabilityinsurance,lifeinsurance,andhealthinsurance.

Propertyinsuranceprovidesprotectionagainstpossiblefinanciallossesresultingfromdamage

tothepolicyholder'sproperty.Forexample,ahomeownercanbuyinsuranceagainstlosses

resultingfromfireandlightning,windstorm,explosion,riot,aircraft,andvandalism.Liability

insuranceprotectsagainstfinanciallossesresultingfrominjuriestootherpersonsordamageto

theirproperty.Injuriesorpropertydamageresultingfromanautomobileaccidentarcexamples.

Lifeinsurance,ofcourse,protectsagainstfinanciallossesresultingfromaperson'sdeath.

TheCostofInsuranceIsBasedonProbability

Likeallprivatefirms,insurancecompaniesmustchargeenoughforprotectiontopaytheir

operatingcostsandmakeaprofit.Themainfactoraffectingthepriceofinsurance,however,isthe

amountofriskinvolved.Themoreriskaninsurancecompanyassumesforapolicyholderthe

higherthepremium.Riskismeasuredintermsofprobablelosses.

Aninsurancecompanymustcollectenoughmoneyfromallitspolicyholderstopaytheclaimsof

thosewhohavelosses.Aclaimisarequestforpaymentofaloss.Itisimpossibletotell,ofcourse,

whichpolicyholderswillhavelosses.Butitispossibletoestimatewithsomeaccuracyhowmany

willhavelosses.Acompanydoesthisbystudyingitspastlosses.

Forexample,fromitsrecords,aninsurancecompanycantellhowmanyofitspolicyholderswill

probablydieeachyear.Itcantellhowmanypolicyholderswillprobablybehospitalizedandunable

towork.Itcanalsopredicthowmanyhomeswillprobablycatchfireandwhattheaveragelosswill

probablybe.Usingthisinformationacompanycanfigureabouthowmuchitwillhavetopayin

claimsduringayear.Itcanthendeterminewhatapolicyholdermustpayforprotection.Assome

peoplewouldsay,insurancepremiumsarebasedonprobability.

SomeKindsofInsuranceAreProvidedbytheGovernment

Youhavelearnedthatneededgoodsandservicescannotalwaysbeprovidedataprofitby

businessfirm.Thentheymaybeprovidedbygovernment.Thisishowitiswithsomekindsof

insurance.Anexampleisfloodinsurance.Tounderstandwily,youneedtokeepinmindoneofthe

principlesofinsurance.Itworksonlywhenalargenumberofpeoplesharelossesthatonlyafewof

themwillhave.

So,whoneedsfloodinsurance?Thosewholivewherefloodsmightoccur.Butifaflooddid

occur,itwouldresultinlossestoallthoselivinginthefloodarea.Topaythelosses,aninsurance

companywouldhavetocollectmoreinpremiumthanmostpeoplewouldaffordtopay.Itwouldbe

asifeachpropertyownerwerepayinghisorherownentireloss.Floodinsurance,therefore,is

madeavailablebythefederalgovernmentincommunitiesthatqualify.

Thefederalgovernmentalsooperatesacrimeinsuranceprogram.Thisinsuranceprotects

peopleandbusinessfirmsinhighcrimeareasagainstburglaryandrobbery.Ifaprivatecompany

providedthisprotection,thelosswouldbesogreatthatmostpeoplecouldnotaffordit.

Forsomewhatthesamereason,thefederalgovernmentmakescropinsuranceavailableto

farmers.Whencroplossesoccur,theyusuallyaffectmostofthefarmersinanarea.Theprinciple
